In my experience of growing children (n=2) they don’t get wider from the age you’re talking about, just taller.
If you want the dress to fit nicely on her birthday then make the smaller size with maybe an extra inch of skirt length.

You *can* absolutely, but it can be a little rougher in texture so if your child has sensory issues, perhaps check that first?

Check your width too, make sure it is not too narrow or it is just horrid to attach.

I am with Heidi on this one. This is a dress that will look okay a bit big, particularly if you have a bow to cinch it in at the waist, it also looks very pretty swinging a little free.

You sound as if you really want to make it? So make it in the 2T and it will fit, at some point. You can always add a largish hem too.

Great plan, @meleliza ! I know what you mean about upcycling adult clothes. You’d think there was ample yardage but the seams hit in funny places, and often unpicking the seams is so much trouble for so little usable fabric that it makes more sense to just trim them off. The one consistent request from our oldest niece is a RAINCOAT. She has mentioned it for months and now we are tickled that we have the fabric in hand and are ready to hit the ground running sewing!
